The following procedure leads to the image ignoring the shape inside which one is attempting to insert it:
a) Insert > Shape > Basic > ...
b) Select the inserted shape
c) Insert > Image

Is this expected/desired in LO Impress?
Instead, selecting the shape, right-clicking it, selecting Area and selecting an image from there leads to the desired result.

I would say this is as intended. 
help.libreoffice.org/6.5/en-US/text/shared/01/04140000.htaml says "Inserts an image into the current document centered on the page or slide."
Nothing on that it would be inserted in selected object. 
And painting area or setting background is another issue, it's not inserting image in shape.
