When editing a report you could choose an Image. You can do this with 
Insert → Pictures → From File
The option "Link" is inactive, almost choosen. So you link the file - image isn't saved in the database.
Now have a look to the properties of the file. Second line: "Preserve as Link". I set this to "No", but the file isn't saved in the *.odb-file. You can change the filename of the picture and don't see any picture.
Have a look at the property "Graphics". The link is shown. Try the Button with the three point beside it. You could choose another picture and now the option "Link" is active. I choose, that it should not be linked. It didn't work.

First it looks, as images could only be linked, then there seem to be two possibilities to embed the image.
There are two ways: put away this possibilities, which don't work - or let us embed images, for example for a header of a letter. The second way would be the better way, because the only possibility to get a picture inside a report without linkin is: Save the image in a table of the database.

[Reproducible] with Server Installation of  "LibreOffice 3.6.0.4 rc  English UI/ German Locale [Build-ID:  932b512] on German WIN7 Home Premium (64bit), Oracle Report Builder 1.2.1:

1. From Start Center create and save new "sample.odb"
2. Database-Pane: <Reports>
3. Tasks-Pane: 'Create Report in Design View ...'
  > Report Designer appears
4. Click into Page footer
   (Related properties appear at the right)
5. Menu 'Insert -> Picture -> From File
   > LibO (or OS) File Dialog appears
6. Browse for arbitrary few MB  .tif and click
   Expected: greyed out checkbox "Link" should be active, it should be possible
             to embed the picture
   Actual: checkbox "Link" keeps inactive (is greyed out), 
           only linking for picture will be possible.

File size will be < 15KB after having cloed "sample.odb", so (as expected) picture has been linked

I can't find any reasonable idea why embedded pictures should be forbidden.

Already [Reproducible] with Server installation of  Master "LOdev 3.6.0alpha0+  – WIN7 Home Premium (64bit) ENGLISH UI [Build ID: 475d0c5-829fc92-39746e8-206648e-fefd87]" (2012-02-14)
and
LibreOffice 3.4.5 OOO340m1 (Build:501)

I think linking was never possible in Report Editor.

This is related to FDO 53001. I am going to gray out the option for the time being and default preserve to link to on but someone else will have to handle allowing the embedded pictures (and then reversing my changes that I'm making on the other bug).

why was this increased to a critical bug? This isn't critical, critical implies that all other work should stop and we should focus on this. I'm changing back to enhancement, please don't change unless you can explain it in the comments.

Just testing all bugs from Report-Builder. This bug first appears in the oldest available version of LO, 3.3.0 beta1. So I set the first available bugzilla-version, 3.3.0 release.

Link is grayed out, not chosen - but saved in the document and if the image isn't in the path, it isn't shown.
